im using stock recovery so no "install from zip from sd"
That would explain it you need a custom recovery to flash anything that isn't a google singed zip so I suggest you just download ROM manager and flash Amon RA (or clockwork mod) from there then boot into recovery and flash what ever you need to flash using the "flash zip from sdcard" option.
The instructions in my post lay out how to flash a custom recovery as well as where to find the recovery image(s). But yeah you need to be using either amon or cwr

You can update and keep root, but you have to be careful how you do it...
Definitely, I managed to do it with the help of danger-rat and some guys over at xda. If you follow my write up you'll wind up with
2.3.4 and root access no problem
